Friedman Redux: External Adjustment and Exchange Rate Flexibility
Milton Friedman argued that flexible exchange rates facilitate external adjustment. Recent studies find surprisingly little robust evidence that they do. We argue that this is because they use composite (‘multilateral’) exchange rate regime classifications, which often mask heterogeneous bilateral relationships between countries. Constructing a novel bilateral exchange rate regimes data set for 181 countries over 1980–2011, we find a statisticall…
Fiscal Fatigue, Fiscal Space and Debt Sustainability in Advanced Economies
How high can public debt rise without compromising fiscal solvency? We answer this question using a stochastic model of sovereign default in which risk-neutral investors lend to a government that displays ‘fiscal fatigue’, whereby its ability to increase primary balances cannot keep pace with rising debt. As a result, the government faces an endogenous debt limit beyond which debt cannot be rolled over. Using data for 23 advanced economies over t…

International Capital Mobility Amongst the Major Industrialised Countries: Too Little or Too Much
This paper examines capital flows amongst the major industrialised countries with a view to assessing Feldstein and Horioka's claim that international capital mobility is limited. It argues that saving-investment correlation tests are inherently flawed, and propose an alternative methodology for testing the degree of international capital mobility. It finds that capital flows have been excessive, in the sense that they are driven by speculative f…
