Joint Extreme Value-at-Risk and Expected Shortfall Dynamics with a Single Integrated Tail Shape Parameter
We propose a robust semi-parametric framework for persistent time-varying extreme tail behavior, including extreme Value-at-Risk (VaR) and Expected Shortfall (ES). The framework builds on Extreme Value Theory and uses a conditional version of the Generalized Pareto Distribution (GPD) for peaks-over-threshold (POT) dynamics. Unlike earlier approaches, our model (i) has unit root-like, that is, integrated autoregressive dynamics for the GPD tail sh…
Heterogeneity and dynamics in network models
We propose an empirical spatial modeling framework that allows for both heterogeneity and dynamics in economic network connections. We establish the model's stationarity and ergodicity properties and show that the model's implied filter is invertible. While highly flexible, the model is straightforward to estimate by maximum likelihood. We apply the model to three datasets for Eurozone sovereign credit risk over the period Dec‐2009 to Dec‐2022. A…
Modeling Extreme Events
We propose a dynamic semiparametric framework to study time variation in tail parameters. The framework builds on the Generalized Pareto Distribution (GPD) for modeling peaks over thresholds as in Extreme Value Theory, but casts the model in a conditional framework to allow for time-variation in the tail parameters. We establish parameter regions for stationarity and ergodicity and for the existence of (unconditional) moments and consider condition…
Closed-Form Multi-Factor Copula Models With Observation-Driven Dynamic Factor Loadings
We develop new multi-factor dynamic copula models with time-varying factor loadings and observation-driven dynamics. The new models are highly flexible, scalable to high dimensions, and ensure positivity of covariance and correlation matrices. A closed-form likelihood expression allows for straightforward parameter estimation and likelihood inference. We apply the new model to a large panel of 100 U.S. stocks over the period 2001–2014. The propos…
Bank Business Models at Zero Interest Rates
We propose a novel observation-driven finite mixture model for the study of banking data. The model accommodates time-varying component means and covariance matrices, normal and Student’s t distributed mixtures, and economic determinants of time-varying parameters. Monte Carlo experiments suggest that units of interest can be classified reliably into distinct components in a variety of settings. In an empirical study of 208 European banks between…
New Heavy Models for Fat-Tailed Realized Covariances and Returns
We develop a new score-driven model for the joint dynamics of fat-tailed realized covariance matrix observations and daily returns. The score dynamics for the unobserved true covariance matrix are robust to outliers and incidental large observations in both types of data by assuming a matrix-F distribution for the realized covariance measures and a multivariate Student's t distribution for the daily returns. The filter for the unknown covariance …
Predicting Time-Varying Parameters with Parameter-Driven and Observation-Driven Models
We verify whether parameter-driven and observation-driven classes of dynamic models can outperform each other in predicting time-varying parameters. We consider existing and new dynamic models for counts and durations, but also for volatility, intensity, and dependence parameters. In an extended Monte Carlo study, we present evidence that observation-driven models based on the score of the predictive likelihood function have similar predictive ac…
Numerically Accelerated Importance Sampling for Nonlinear Non-Gaussian State-Space Models
We propose a general likelihood evaluation method for nonlinear non-Gaussian state-space models using the simulation-based method of efficient importance sampling. We minimize the simulation effort by replacing some key steps of the likelihood estimation procedure by numerical integration. We refer to this method as numerically accelerated importance sampling. We show that the likelihood function for models with a high-dimensional state vector an…
Conditional Euro Area Sovereign Default Risk
We propose an empirical framework to assess the likelihood of joint and conditional sovereign default from observed CDS prices. Our model is based on a dynamic skewed-t distribution that captures all salient features of the data, including skewed and heavy-tailed changes in the price of CDS protection against sovereign default, as well as dynamic volatilities and correlations that ensure that uncertainty and risk dependence can increase in times …
Observation-Driven Mixed-Measurement Dynamic Factor Models with an Application to Credit Risk
We propose an observation-driven dynamic factor model for mixed-measurement and mixed-frequency panel data. Time series observations may come from a range of families of distributions, be observed at different frequencies, have missing observations, and exhibit common dynamics and cross-sectional dependence due to shared dynamic latent factors. A feature of our model is that the likelihood function is known in closed form. This enables parameter …
Dynamic Factor Models With Macro, Frailty, and Industry Effects for U.S. Default Counts
We develop a high-dimensional, nonlinear, and non-Gaussian dynamic factor model for the decomposition of systematic default risk conditions into latent components for (1) macroeconomic/financial risk, (2) autonomous default dynamics (frailty), and (3) industry-specific effects. We analyze discrete U.S. corporate default counts together with macroeconomic and financial variables in one unifying framework. We find that approximately 35% of default …
A Dynamic Multivariate Heavy-Tailed Model for Time-Varying Volatilities and Correlations
We propose a new class of observation-driven time-varying parameter models for dynamic volatilities and correlations to handle time series from heavy-tailed distributions. The model adopts generalized autoregressive score dynamics to obtain a time-varying covariance matrix of the multivariate Student t distribution. The key novelty of our proposed model concerns the weighting of lagged squared innovations for the estimation of future correlations…
A Non-Gaussian Panel Time Series Model for Estimating and Decomposing Default Risk
We model 1981–2005 quarterly default frequencies for a panel of U.S. firms in different rating and age classes from the Standard and Poor database. The data are decomposed into systematic and firm-specific risk components, where the systematic component reflects the general economic conditions and the default climate. We need to cope with: the shared exposure of each age cohort, industry, and rating class to the same systematic risk factor; stron…
Modeling Around-the-Clock Price Discovery for Cross-Listed Stocks Using State Space Methods
U.S. trading in non-U.S. stocks has grown dramatically. Around the clock, these stocks trade in the home market, in the U.S. market, and, potentially, in both markets simultaneously. We develop a general methodology based on a state space model to study 24-hour price discovery in a multiple-markets setting. As opposed to the standard variance ratio approach, this model deals naturally with (1) simultaneous quotes in an overlap, (2) missing observ…
A Note on Optimal Estimation From a Risk-Management Perspective Under Possibly Misspecified Tail Behavior
Many financial time series show leptokurtic behavior—that is, fat tails. Such tail behavior is important for risk management. In this article I focus on the calculation of Value-at-Risk (VaR) as a downside-risk measure for optimal asset portfolios. Using a framework centered on the Student-t distribution, I explicitly allow for a discrepancy between the fat-tailedness of the true distribution of asset returns and that of the distribution used by …
Testing for Smooth Transition Nonlinearity in the Presence of Outliers
Regime-switching models, like the smooth transition autoregressive [STAR] model, are typically applied to time series of moderate length. Hence, the nonlinear features that these models intend to describe may be reflected in only a few observations. Conversely, neglected outliers in a linear time series of moderate length may incorrectly suggest STAR (or other) type(s of) nonlinearity. In this article we propose outlier robust tests for STAR-type…
Outlier Detection in Cointegration Analysis
Standard unit-root and cointegration tests are sensitive to atypical events such as outliers and structural breaks. In this article, we use outlier-robust estimation techniques to examine the impact of these events on cointegration analysis. Our outlier-robust cointegration test provides a new diagnostic tool for signaling when standard cointegration results might be driven by a few aberrant observations. A main feature of our approach is that th…
